I am testifying on behalf of the People of the State of Illinois.
What is the purpose of your testimony?
The purpose of this testimony is to present the results of my analysis of the
economic benefits
of water quality improvements associated with the new
recreational use designations proposed for the Chicago Area Waterway System
(CAWS).
Based on this analysis I conclude that the total, present value
of these
economic benefits is, conservatively, $1.05 billion, or $47 per household per year.
These benefits reflect the amount that Cook County households are willing to pay
to achieve the proposed water quality improvements and associated recreational
use designations. Willingness to pay
is based on preferences for recreational
opportunities, concern about health risks, and a sense
of responsibility and
stewardship toward ecosystems and water resources.
Would you please summarize your qualifications and experience?
I am Professor and Head of the Department of Agricultural and Applied
Economics at Virginia Polytechnic University. My area
of expertise is non-
market valuation methods that are used to compute monetary values for natural
resources and changes
in environmental quality. My research includes
applications
of these methods to value changes in surface water and groundwater
quality.

I am co-editor of a book that is a basic reference on the state-of-the-art in
non-market valuation methods,
A Primer on Nonmarket Valuation.
This book
provides a guide for the conduct
of each of the basic methods of valuing changes
in environmental quality. I have published over 70 peer-reviewed journal articles
on public preferences'and values for changes
in environmental quality, including
changes
in water quality.
I have many years
of experience with the valuation method I use in this
testimony: benefit transfer. I co-authored an article titled
Benefit Transfer
Studies: Myths, Pragmatism and Idealism,
that is one of the most cited papers on
benefit transfer
in the economics literature.
I also have extensive experience leading studies that value improvements
in water quality. I have conducted studies that investigate the economic benefits
of reducing eutrophication in surface waters, protecting households from arsenic
in drinking water, and protecting groundwater from contamination.
I have an extensive record
of public service relating to the valuation of
natural resources and environmental quality. I served as a peer reviewer for an
EPA study
of the benefits of water quality improvements in coastal states, as well
as a report that computed economic benefits attributable to the first 25 years
of the
Clean Water Act.
In addition, I have provided expert support
in several natural resource
damage assessments for federal and state Trustees that have involved injuries to
surface water and associated impacts to recreation and ecological services. I have
also provided testimony
in State rulemakings on a variety of environmental

issues, including reductions in dioxin emissions from paper mills and fish-

Would you please summarize your testimony?
I follow a general framework for estimating economic benefits that is
consistent with EPA's 1995
Interim Economic Guidance for Water Quality
Standards
("Interim Guidance"), which was appended to lEPA's initial filing in
this docket. lEPA
Statement ofReasons,
Attachment C. Specifically, I examine
total benefits to households, which include "use" and "intrinsic" benefits
(Appendix C, Sections
C.l and C.2). Use benefits arise from peoples' direct use
of a resource (for example, water-based recreation on the CA WS). "Intrinsic" or
nonuse benefits arise when people value a change
in water quality even if they
will never use the CAWS.
My approach is also consistent with
EPA's 2000
Guidelinesfor Preparing
Economic Analyses.
The guidelines are general and can be applied to all types of
environmental improvements, including improvements in water quality.
Specifically, I conduct a 'benefit-transfer'analysis, where .information from
existing economic studies
is combined with local, site-specific information.
Benefit transfer
is an established economic procedure that uses existing
economic-benefit information to develop a specific economic benefit that
is
customized for a new application. Benefit transfer can be used to develop

economic benefits for a variety of changes in environmental quality and a change

in water quality is a common application.

What is the scope of your testimony?
My testimony focuses on the economic benefits of improvements in
CAWS water quality associated with the upgraded recreational use designations
proposed by IEPA. IEPA

quality improvements will occur with the implementation
of wastewater
disinfection at the North Side, Stickney and Calumet wastewater treatment plants.
Water quality
is an environmental asset that provides flows of services to
society. The economic benefits
of improved services to society from enhanced
CA WS water quality can be measured
in terms of what households are willing to
pay to obtain the improvement
in water quality. This type of economic-benefit
analysis
is routinely used to support public decision-making, environmental rule-
makings and to compute monetary damages (that is, compensation payments)
in
natural resource damage cases.
The economic benefits I report reflect the amounts that local households
are willing to pay for the proposed water quality improvements and upgraded
recreational use designations. I compute a total economic benefit that includes

use and non-use benefits. Use benefits occur when households enjoy recreational

use of the improved water resource. Non-use benefits occur when households

enjoy improved water quality even if they will never use the waters for recreation
4
or any other purpose.

The analysis presented in this testimony calculates a customized economic
6
benefit using information from 18 existing studies to develop a value applicable to
7
the CAWS and Cook County households.

What is the approach you followed to compute economic benefits?
I use the benefit-transfer method to analyze economic benefits. The
benefit-transfer method
is formally recognized in EPA's 2000
Guidelinesfor
Preparing Economic Analyses
and Office of Management and Budget's("OMB")
2003 Guidance on Development ofRegulatory Analysis.
Specifically, my
analysis involves five steps that are consistent with
EPA's guidelines.
I use results from a 2007 study by Van Houtven, Powers, and Pattanayak
that summarizes the results
of 18 existing studies that measure the economic
benefits
of water quality improvements. This summary of economic benefits is
based on water quality index values and several equations, which I adapt to
develop an economic-benefit measure that
is customized to households in Cook
County.
First, I describe the policy case. The policy case is the proposed change
in
use designation for the CAWS and associated water quality improvements arising

from wastewater disinfection. This includes the identification of current water
quality conditions and the improved level
of water quality.
Second, I identified relevant studies. The Van Houtven study I cite above
used a Meta-analysis to statistically summarize the results from
18 existing
studies valuing changes
in water quality. The statistical summary includes an
equation that 1 use to compute an economic benefit for improved water quality
in
the CAWS.
Third, 1 reviewed the study for quality and applicability to the policy-case
rulemaking. With respect to quality, the Van Houtven study was published
in the
peer-reviewed journal
Resource and Energy Economics.
The Meta-analysis
equation provides the basis for a benefit-function transfer, which has been
demonstrated to be the most accurate type
of benefit-transfer analysis. The study
is also applicable to the policy-case rulemaking. First, the 18 studies used in the
Meta-analysis all measured the economic benefits for changes
in surface water
quality. Second, the Meta-analysis equation includes variables that allow
measures
of the current (baseline) and improved (change) in CA WS water quality
to be included
in the analysis using a 1O-point water quality index. Third, the
affected populations are similar. The Meta-analysis equation also includes
variables that reflect population characteristics, household income and percent
of
population that are users of the water resource. This allows me to customize the
economic benefit to Cook County households.
Fourth, I transfer the economic benefit. The Meta-analysis equation
is
used to conduct a benefit-function transfer that computes an economic benefit that

is specific to the proposed CAWS water quality change and customized to

households in Cook County.

Finally I address uncertainty in two ways. First, lower and upper bounds
4
are calculated to develop a range of economic benefits. This range of benefits
5
reflects alternative modeling assumptions that could lead to error in the computed
6
economic benefit. Second, I apply an adjustment to address potential
7
overstatement of economic benefits. The 18 existing studies used a survey-based
8
method that is commonly referred to as the stated-preference method. A concern
9
with the stated-preference method is that survey respondents answer hypothetical
10
valuation questions and their responses may indicate values that are higher than
11
they would actually pay. To address this potential overstatement I reduce the
12
benefit-function transfer result by 33 percent. This adjustment is based on
13
research which shows that willingness to pay using cash transactions is about two-
14
thirds that of willingness to pay from hypothetical, stated-preference questions.

IV. CALCULATION OF ECONOMIC BENEFITS

How did you calculate the economic benefits of water quality improvements
associated with the proposed changes to recreational use designations?
A.
I used an equation that includes variables and coefficients that are defined
in Exhibit 2.
Key variables
in the equation measure changes in water quality on a ten-
point index scale. This water quality index includes nine measures
of water
quality: dissolved oxygen, fecal coliform density, pH, biochemical oxygen
demand, nitrates, phosphates, temperature, turbidity, and total solids.

Metropolitan Water Reclamation District (MWRD) monitoring data were
used to compute a current water-quality index value
of 6.1 on the 1O-point scale.
The expected improvement
in CAWS water quality was based on a range of
values for fecal coliform reductions provided in the testimony of Scott Twait of
IEPA (29 January, p. 190-192), resulting in a change of 0.7 in the water quality
index,
or an increase in the index value from 6.1 to 6.8 on the 1O-point scale.
Additional variables
in the equation reflect average household income for
Cook County ($62,488, according to the 1999 Census), and the percentage
of
Cook County households that are users of the river. Here, I used data from a 1986
survey
of Chicago and surrounding community residents that found that 10
percent
of households were CAWS users (including water-based recreation and
"outings" such as picnicking, hiking and photography). This percentage
is likely
an underestimate because recreational use and quality
of the CA WS has increased
over time.
The remaining variables
in the equation reflect characteristics of
economic-benefit study designs and implementation. Here, I apply values that
represent best-practice
in stated-preference valuation. One variable indicates
whether the value was published
in a peer-reviewed book or journal. I assign this
variable a value
of one to indicate a study that has been peer reviewed for quality.
Another variable
is a measure of the response rate to the survey used to collect the
economic-benefit data. 1 assign this variable a value
of 80 percent because it is
the response rate recommended in OMB's 2006
Standards and Guidelinesfor
Statistical Surveys.
The third variable indicates whether the value was derived

from a survey that was administered through an in-person interview (as opposed
2
to mail or phone administration). I assign this variable a value of one, which is
3
consistent with the National Oceanic and Atmospheric Administration's Blue
4
Ribbon Panel recommendations for administration of stated-preference studies via
5
in-person interviews. The final variable reflects the year in which the study that
6
produced the economic benefit was published, less 1973. I assign this variable a
7
value of27, which reflects the date of the most recent study (from 2000) from the
8
18 studies used in the Meta-analysis.
9
I use a linear equation model where all variables are statistically
10
significant to compute the household economic benefit. To address potential error
II
in my benefit-transfer analysis, I calculate a range of per-household annual
12
economic benefits based on alternative equations. One equation is linear and
13
includes variables that are statistically significant in explaining changes in
14
economic benefits and variables that are not statistically significant. The other
15
equation is log-linear and includes the same variables as the linear equation.
16
I then reduce the economic-benefit value by 33 percent to account for
17
potential over-statement in stated-preference data.

households in Cook County over a 20-year period beginning in 2010 are,
conservatively, $1.05 billion.
How did you calculate the per-household economic benefit?
The computed annual household economic benefit is approximately $57 in
year 2000 dollars. Applying the adjustment for potential over-statement,
discussed above, the annual economic benefit
is reduced to $39 per household in
2000 dollars. I further adjust the economic-benefit measure to 2008 dollars using
the Consumer Price Index and arrive at a value
of $47 per household per year.
Using .alternative specifications
of the benefit-transfer function I calculate
a lower bound
of $23 per household per year and an upper bound of $57 per
household per year.
How many households will experience the benefit?
Most households in Cook County will benefit from the improvement in
CAWS water quality (see Figure 1, Exhibit 3). The affected waters are major
waterways
in Cook County and are easily accessible to Cook County residents.
I used a survey response rate
of 80 percent to compute the household economic-
benefit measure. I follow common practice and assign an economic benefit
of $0
to households who would not have answered the survey. Thus, I conservatively
include only 80-percent
of Cook County households when calculating total annual
economic benefits from the CAWS water-quality improvement.
The 2006 Census data indicate that there are approximately 1.9 million
households
in Cook County. After applying the 80-percent adjustment, total

annual economic benefits are approximately $73 million, with a range of $36 to
$87 million.
How long will Cook County households experience the benefits of improved
water quality?
The improved water quality in the CAWS can be expected to continue to
perpetuity. The present value
of total household economic benefits is $1.05
billion, with a range
of$513 million to $1.26 billion. This present value of
economic benefits is based on a three-percent discount rate, a 20 year time
horizon that begins
in 2010, and a constant number of households (using 2006
levels).
Is your economic-benefit measure conservative?
My economic-benefit analysis is conservative in the sense that it most
likely understates the true economic benefits
of the proposed water quality
improvement and associated changes
in recreational use designations. The
analysis
is conservative for the following reasons:
1) The benefits of improved water quality are likely to extend well beyond 20
years.
2) Households outside
of Cook County may be willing to pay for improved water
quality
in the CAWS.
3) The use
of 10 percent in the benefit-function transfer to reflect the portion of
population that are CAWS users is likely understated because recreational
activity has increased significantly since 1986.

4) Research indicates that a 33% adjustment for hypothetical bias may be too
large. I co-authored a 2008 study entitled
Provision Rules and the Incentive
Compatibility ofChoice Surveys
that found that it is only necessary to reduce
economic benefit by
18 percent.
5) Some of the households who do not respond to a stated-preference survey will
still hold value for the water quality improvements.

Yes, there are numerous economic studies that have examined the effect of
water quality on prices of nearby residential properties. Studies that

have
conducted indicate that improvements
in water clarity increase sale prices of
waterfront properties. Of particular relevance, Brashares found in her 1985
dissertation
Estimating the Instream

Michigan
that increases in fecal coliform levels reduce prices of lakefront
properties near Detroit, Michigan. More recently, Leggett and Bockstael report
in
their 2000 article
Evidence ofthe Effects of Water Quality on Residential Land
Prices
in the
Journal ofEnvironmental Economics and AJanagement
that a 100-
count reduction in fecal coliform increases property values by roughly $5,000 to
$10,000 along the Chesapeake Bay
in Maryland. These property-value studies
clearly indicate that the public will pay for improved water quality.
